I think he had his own racing game at the time and the licence for that meant he couldn't be in other games

Not quite, he did have a video game with his name but it was only released in 2002.

It was because Villeneuve had copyright on his name and image and couldn't agree on a license.

it wasnt only for games. diecast company Onyx couldnt use his name in 1997 so they sole his cars as "Canadian Driver". iirc minichamps had the same issue with frentzen.
